Same has happen to me with an 2G iphone, I have restored it to 2.0 entering in DFU mode, after that, uninstall complete of Itunes 8, install itunes 7.5, restore to 1.1.4 and last come back to itunes 8 and install a custom firmware made with pwnage (2.0,2.0.1 or 2.0.2). It worked for me.

I did it ... 2.0.2 pwned 1st gen phone on t-mobile -> 2.1 with unlock/activation/t-zones hack intact.
Just did a regular update to 2.1 from iTunes 8.

or download 2.1 firmware manually. click option+update (shift+update on win) and select firmware. Done. my phone is working much faster than before.

No need to mess up with weird parameters and files.
[Pwnage Tool 2.1] Released!

Updated to 2.1 without any problems.
My 2G iPhone was already pwnaged to 2.0.1.
This is what I did:
- Updated my iTunes to v8
- Backed up the iPhone (which took over one hour!)
- Clicked on the update button and selected to download and install the new firmware
- Upgrade was done in less than 10 mins
- All my settings/contacts/text/mail/apps were retained
I would recommend upgrading. The interface is certainly quicker (especially contacts and texting). I haven't really experimented with the signal strength yet but I've read many positive reports about this.
