I have an iPod Touch 2G jailbroken with 3.0.

I have no idea of the 3.1.1 jailbreak. Does it work with Redsn0w 0.8?

Do i lose everything? Or should i do it with 'update' function of iTunes?

You can use pwnagetool to create a custom ipsw for 3.1.1 or 3.1.2

You do need to purchase this upgrade before you can make a custom ipsw for it costs US$4.99 to purchase.
