'The downgrade WAS successful and you are currently in 2.2.1, but you can't easily kick iPhone out the recovery mode. I solved this by connecting it to iTunes 8.2 beta and while in recovery mode, NOT THE DFU MODE this time, I shift+clicked the restore button, selected the 2.2.1 software again.'
I'm stuck at this point, can't seem to force it out of recovery mode, installed 8.2 release now and trying the restore to 2.2.1 again

You need to try more and more until it kicks itself out... Try QuickPWN and then again iTunes 8.2 beta, not the final version because you'll undermine your efforts to downgrade.
My friend had success by force switching it off, and then activating the DFU mode. After that he restarted the phone whilst connected to iTunes 8.2 beta and it did the trick. This is the trickiest part, but you need to figure it out by yourself, try this, and the given in the guide...

My problem is one I didn't see here. I did what you said I uninstalled 8.2 and also apple mobile device support. I then installed the beta you have listed and when itunes tries to come up I get the following error. "The file i tunes Library .itl cannot be read because it was created by a newer version of itunes" I hit OK and message goes away but nothing else. What am I doing wrong?

delete or move your old itunes library, the error message told you everything you need to know.

Correct. It's located in your Music folder. From there, go to the iTunes folder and delete iTunes Library.itl
And open iTunes

I was experimenting with various downgrade methods for 2G iPhone and found the following:
There's no need to downgrade iTunes or AMDS in order to go back to 2.2.1 (even custom pwned firmware)!
Tested with iTunes 8.2.0.23 and AMDS 2.5.1.3. This method is for 2G iPhone ONLY.
Here's the guide for Windows (I'm sure there's a similar way to do the same on a Mac):
- Grab yourself a copy of XPwn and unpack it. Inside you'll find several command-line tools, we'll need just two of them - ipsw and idevice.
- Open command prompt and cd to XPwn folder
Prepare custom jailbroken firmware: - Issue command:
Code:
ipsw.exe "%AppData%\Apple Computer\iTunes\iPhone Software Updates\iPhone1,1_2.2.1_5H11_Restore.ipsw" 2.2.1_custom.ipsw bundles\YoutubeActivation.tar
If you want Cydia, append "bundles\Cydia.tar" at the end
Restore custom jailbroken firmware: - Close iTunes if it's open, then open Task Manager and terminate iTunesHelper.exe.
- Switch back to the command prompt and type:
Code:
idevice.exe 2.2.1_custom.ipsw m68ap
then follow the instructions to enter DFU mode. - idevice.exe will crash in the end, but if you did everything correctly the iPhone screen should be white.
- Open iTunes and shift-restore 2.2.1_custom.ipsw.
- Congratulations, now you downgraded from 3.0 GM to 2.2.1
