use firmware umbrella, plug the phone in, click on kick device out of recovery.
Error 1004 occurs when you restore to a previous firmware version not when going from 4.0 to 4.0.1 . Apple is still signing 4.0.1 at this time but that may be running out as well :-).

once device is kicked out of recovery, it will run normally again

FYI it's almost never good to completely delete the hosts file. While it may contain references that you don't need, it also contains one of the single most important host references ever for Windows XP and Vista -- the route to localhost. Without this a lot of internal services can fail and you can cause other problems. Thankfully, Windows 7 has moved localhost resolution directly to DNS so you can safely delete the file in Windows 7.

That said, if you're running XP or Vista, instead of deleting the hosts file, I'd recommend you replace it with the default. You can find the contents here:

How do I reset the hosts file back to the default?
