Blackra1n jailbreak pwns the 3GS (old bootrom only) - the pwning process disables SHSH checks (it stays like this until you restore an original apple IPSW, that removes the pwn and restores the SHSH checks)
Short answer, an old bootrom 3GS can restore a custom IPSW for 3.1.2 without a SHSH for 3.1.2
I recall pwnagetool 3.1.5 always prevents baseband update.

I was able to restore back to 3.1.2. I was also able to connect to wi-fi too.
The baseband now that I have on phone, I have to unlock it back? I had blacksn0w before, now I can straight away run ultrasn0w?
[EDIT: I installed ultrasn0w and its unlocked, its connecting to my network now]

Now, if I want to install 4.0.1 or 4.0.2 or 4.1. I need to make a custom firmware with no baseband (I will still have 05.11.07 baseband? or with baseband in 4.0.1 or 4.0.2 as ultrasn0w has unlock for 05.13.04?? I do not have the original sim) and restore with the customer ipsw and unlock with ultrasn0w again?
I bought iphone last year and it had 3.1.2, I used to read things in forums and developments etc last year for couple of moths after that I stopped. All I used to do was install apps from app store mostly news apps. I do read engadget daily, I guess I need to add RSS of hackintosh.org so I know whats happening, problems/issues and to know the solutions.

Pwnagetool only officially supports making custom ipsw for old bootrom 3GS on iOS 4.0, 4.1 and 4.2.1
pwnagetool version 4.0.1 (designed for iOS 4.0 only - not iOS 4.0.1) has the option to either allow or deny baseband update.
I am pretty sure that pwnagetool 4.1.2 (for iOS 4.1) and pwnagetool 4.1.3 (for iOS 4.2.1) always prevent baseband update.
Baseband updates can be bad and good. Most of the recent baseband updates have mostly closed ultrasn0w exploits - however they also can improve the way the phone handles heavy congestion or better tune call handover between base stations.
As Apple doesn't normally promote the details of what baseband changes are made - all we as consumers can rely on is end user reports - which are not very accurate.
My 3GS is still running the same baseband that it first shipped with (04.26.08) - I haven't noticed any reception problems - it is currently running iOS 4.1
The decision to update baseband is up to you.

First I would like to Thank you for your help.
I was able to upgrade to 4.1 with a custom firmware. I have restored the 05.11.07 baseband. Actually I am very happy with ultrasn0w, as you said its good to move out blacksn0w, it connects to the wi-fi immediately now (though I didnt face much issues with blacksn0w for some reason until last week, but ultrasn0w is really quick).
I wasnt able to restore with the normal restore connecting to itunes when phone is on, or by putting phone into restore mode. I had to put it in DFU, but even DFU didnt work first time, then I thought I was doing something wrong the way I am getting into DFU, then I used iREB thinking it gives instructions, but I saw that it was installing some limera1n files. But, anyway after that I restored the custom 4.1 and it was successful. I am not sure if limera1n helped or will cause issue, I hope it wont cause any issues as I restored to custom 4.1 built with pwnagetool.
Do you experience battery draining out quickly in 4.1 after the upgrade in 3GS? I have everything turned off usually if I am not using and no push too. But, still no idea, it seem as if its draining out quickly, I need to monitor it. I did a search and people seem to have battery issues too, I have my phones settings so that it draws minimum power, just like the solutions mentioned in those posts, almost all of it or even more.

did you use pwnagetooi 4.1.2? if so, now it should be proven that it doesn't upgrade the baseband
why did you go for 4.1 instead of pwnagetool 4.1.3 to be on the latest 4.1.2?
any particular reason to prefer 4.1? and any evidence that 4.1.3 won't upgrade baseband either?

I've only personally tested 4.1 (pwnagetool 4.1.2) - works fine.
The pwnagetool bundle for 4.1.3 (oldbootrom 3GS) on iOS 4.2.1 is considered unofficial (so I would recommend you stick with iOS 4.1 / pwnagetool 4.1.2)

uh I didn't know it was "unofficial" thank you great info as always (I have to say it: incredible work on the forum Olethros)
I'm going to wait a few days to see if that christmast's unteathered present was a joke or not; than I have to upgrade to 4.1 even if I couldn't be bothered less, too many apps are now requiring iOS 4.x :\
