I also have an ipod touch thats still 2.2.1 unjailbroken (lol i know old).
Anyway, what is the main difference between 3.1.2 and 3.1.3? Also if im 3.1.3 can i downgrade back to 3.1.2 for whatever reason?

iPod touch isn't a free upgrade from 2.x to 3.x (if it is a 2G iPod touch, then you can upgrade for free to 4.x - but not 3.x)
There are 2 or 3 obscure bugs fixed in 3.1.3, that is the difference for an iPod touch user. If you don't use japanese keyboard you can pretty much assume that 3.1.2 is good enough.
However many AppStore apps are configured to require 3.1.3 - even though they will work with 3.1.2.
For an iPod touch 1st gen user, I'd recommend 3.1.3.
Or if you have a 2nd gen iPod touch - iOS 4.1 / 4.2 as they are free for you to upgrade to (but may be a bit slower than 2.2.1)

When you say ipod touch isnt a free upgrade from 2.x to 3.x you mean we have to PAY to upgrade?
If thats thats the case, then why is this? Also if you had to pay, couldnt you just bypass that via DFU mode + restore to a 3.x firmware?

Why - apple blames some USA financial accounting policy that you either can write something up as a sale straight away (but cannot offer free updates that add features) or write something up as a subscription sale like a phone on a 2 year carrier plan where apple gets part of the payment for the phone upfront and the rest over the subscription period. This type of sale allows Apple to offer updates that include new features for free.
Apple stuck to this accounting practice for quite a few years (since before iPhone/iPod). However they somehow lobbied or negotiated with the us govt to account for their sales in a different way. Now with 4. Everyone with an iOS device gets it for free. How this will work with iOS 5.0 I don't know. But the situation is definitely better than before.
As for bypassing this paid upgrade requirement. That would be piracy/illegal and this against our forum rules to discuss or encourage. Consider that a friendly warning to avoid such topics here.
