Generally we don't recommend "updating" an unofficially unlocked iPhone. You can end up with stability and battery problems this way. Your chances of experiencing this are pretty low going from 4.1 to 4.2.1 but still we don't recommend it.

If you rely on unofficial unlock on your iPhone 4, you need to take extra precautions when going to 4.2.1 (either via an update process that retains your existing data or via a restore). See The Firmware Umbrella - TinyUmbrella: Prevent iPhone4 Baseband Update for details.

What we generally recommend is a "restore" - this will wipe the contents of the phone, reload the OS and then you can resync any items that iTunes normally can sync.

If you lost your contacts, that is because you didn't configure sync to your computer via iTunes before you restored the OS.

I understand the whole unlock and i dont need/use it my main concern is to keep my data like contacts and txt msg sent. so if i configure itunes to back everything up. Upgrade to 4.2 and jailbreak 4.2 and then if i do a restore or do i need to do a re-sync to put my contacts and txt msg back onto the phone?

    Tnx for any help :]

Yep, the sync will do that, you can save just about everything except for the call history and SMS history -- your contacts, etc. will transition. If you want to save your SMS history database and migrate that, there are a couple of simple ways to do it -- you just copy the actual SMS.sqlite database from the phone off somewhere and after the restore, copy it back. You can do this with just about any of the .sqlite databases. Do a quick search through the forums, all of the requisite paths for this data are posted in several other posts that I don't have the URLs to handy at the moment, but everything you're asking can definitely be done.
