To clarify, NO, it is not illegal to unlock. However you will void your Apple warranty.

To answer 100% correctly, we don't know. Previous unlocks caused problems with the software. The latest version is much safer, but is still a hack. Because we have effectively reverse engineered our way into the iPhone's software to control the hardware, there is no way that we can be 100% certain we aren't causing some kind of damage. It's generally thought that it's safe, but there is always a risk.

Legally, YOU the person can unlock YOUR phone and use it on another network. YOU the person can not use it for anything but personal benefit. If you sell it, you could be sued. IPSF is not in any legal trouble because they can sell an unlock, as long as they don't sell an unlocked phone.
The amendment to the DMCA last year allows YOU to unlock YOUR phone "for the sole purpose of lawfully connecting to a wireless telephone communication network." ie Selling for profit = not sole purpose.
