If you upgrade to 1.1.3 or whatever the next update is then it will no longer be jailbroken and it will just be like an out the box phone. The jailbreak will not effect the update in anyway so it is safe to update if you want to.
Thanks for this answer, I think it clears things up in my head now. Sorry I'm a n00b to this.
So would what happen to installed apps and sync'd content on a jailbroken iphone when upgraded to 1.1.3 when it is available?

just out of interest David, why are you so kean to get the iphone contract... if you have the iphone i guess you have paid for it.. £269... why dont you take out a sim only contract on the o2 website and get a much better deal and just pop that sim in your iphone?
I cant understand why you would want to use the iphone contracts that arnt very good deals. there are much better o2 deals around that you will be able to use.

Hmm... The reason I want to go with the official iPhone O2 contract is because I have a current o2 contract that still has 6 months to run, its costing me £50 a month that comes with a heavy text and call allowance I am no longer needing. O2 allows me to terminate this contract early without penalty i.e. having to pay it out if I sign up to the iPhone contract. I've been wanting rid of this contract so it seems to make sense.
I take your point though, and you’ve got me intrigued as it may be better to keep the contract ongoing for the 6 months and get another second better contract deal with o2 that I am not tied to for 18 months. I need to work out what’s more cost effective.
However, if I got an O2 sim only contract with an 'unlimited' data bolt-on would everything still work with the iPhone i.e Edge Data, Visual Voicemail, YouTube, CloudWiFi etc? I heard someone say they have put there own O2 sim in and cant get Edge-is this correct? Having a fully functioning iPhone is realy important to me
Am I correct also in saying that if I wanted to use a different O2 Sim I would need to jailbreak the phone to bypass the typical activation in iTunes (setting up a contract with O2)

Ok so do it like this downgrade to 1.1.1 install okep thingy then udgrade to 1.1.2 and then when itunes reloads it will say "lets get started activate your iphone" once you have udgraded to 1.1.2 that is,
activate your iphone then use the jailbreak app for 1.1.2 im sure theres a link on a fuller tutorioul somewhere once you have activated you will still be able to run the jailbreak app on 1.1.2 and have apps,
Hope that helps and happy christmas!

I am ok with the jailbreak process thats not a problem its more these questions in regards to whether I stick with an official iPhone contract, or go with an SIM Only O2 contrac. See quotes below from my previous post
