Actually, I've been wondering the same thing, as I've had some problems with iTunes 7.4.1 not properly updating the played status (and therefore putting the video back ON the device) if I delete it, rather than waiting for iTunes to remove it on the next sync.

It would be nice to turn this setting off. Even if you wanted to delete something, you can always do so from the video listing, in the same way you delete an e-mail message (ie, swipe across the item and tap the delete button), but the prompt is just annoying, as I don't bother deleting unless I really am low on space and need the capacity for something else like photos....

Ugh this pisses me off.. Couldnt they have just flagged viewed or unviewed videos?

Any way to edit the software, like remove that prompt all together...

I've dug through the preference files and haven't found any obvious setting for this, unfortunately.

While I can understand that it's desirable to be able to free space up for things like pictures, e-mail and iTunes purchases (for the upcoming iTunes Store), the ability to do this manually makes the stupid prompt unnecessary and annoying.

You could always leave feedback for Apple at http://www.apple.com/feedback/iphone.html, although it's debatable how much good that will do, it certainly can't hurt.
