We've been discussing this type of thing on the Handbrake forums for ages.

Here's the closest it is possible to get:

am usin Xilisoft software already also to avoid the voice sync problem in some other popular converters like Videora
the problem is that its doin nothin to the subtitles

And after a small research I found a very good way out in just 3 steps using only 2 apps which is way much better than Handbrake solution

1 - ripping the video file from any DVD or just download it

2 - Burning the subtitle file in the movie using a video filter (easily done using a very good app named VirtualDub)

3 - Converting the resulted file using Xilisoft converter

    that’s it
    the result was really cool

I used PocketDivXEncoder for ages to make .avi files with embedded subtitles for my PocketPC. It was really bad news whe I found that it didn't work with my iPhone.

So right now I'm using Allok iPod Converter. It does a good job, embeds the subtitles and you can queue the conversion of several files.

The downside is, you have to pay for it.

Chaps, all the solutions you're talking about either hardburn in the subs, or produce subs that are irrelevant to the iPhone's native "turn on Closed Captions" option. I've been searching for a method for native iPhone CCs far ages, I assure you, the link in my previous post (http://handbrake.fr/forum/viewtopic.php?t=4172) is the closest it's possible to get for native subs that can be turned off and on on the iPhone.

Does this software let you add subtitles to the movie?
