You have the correct steps. Try 6 seconds instead of 7
Step One
Connect your Apple TV to the power outlet and to your computer via a Micro-USB cable.
Step Two
Hold down the Menu and Down buttons on your remote for about six seconds until the light on the device begins to blink rapidly.
Step Three
Let go of both buttons then press and hold the Menu and Play buttons together for another six seconds, then release.

I was having the same problem. I was using the old apple remote. Once I changed to the new aluminum remote, everything worked. I guess I was the DAU!

+1. You've got to use the remote it came with. I also got stuck trying with an old plastic remote to the same failure.

I've found if you plug the micro usb in, wait for the light on the front to flash, then hold down menu and play until the light flashes rapidly, then let go. This drops the ATV2 into DFU mode.
The other method did not work for me either.
I find this easier anyway to be honest.
