No 3rd-party apps do video yet, only audio for now. And since VLC has been pulled, I wouldn't count on video ever happening.

VLC hasn't yet been pulled. I think they are using the threat of pulling it to try and get Apple to change their policies so that GPL software can be distributed on the AppStore.

MKV is a container, what video/audio is inside that container is more important than the wrapper.

Does it not work because VLC doesn't use the standard iOS video playback routines?? or is it because the video codec/complexity/bitrate is way too much for the iPad/iPhone/ATV to decode anyway?

How would I know, I didn't write the program. It only plays the audio.

I encoded it small enough that so that VLC app played it well (and didn't give me the popup "this can't be played" message). All other programs I've tried, that play mp4, worked great. I have a feeling it's a codec issue with the AppleTV.

Use MediaInfo Mac :: Multimedia file analyzer for the Macintosh and post the codec/audio details

Most likely though, VLC uses it's own video playback code as the iOS code. The AirPlay hack only enables airplay for all video controllers in apps that use the default iOS code.
